OUTLOOK:
While many areas of inflation have seen some relief (i.e., commodities, logistics, and energy prices), shelter and wage inflation will likely linger, as they are “stickier” costs of doing business. Shelter costs are a key part of the economy, representing approximately 50% of the August Core Consumer Price Index (CPI)[2] reading. This means that it will be critical for apartment rents and home prices to decline in order to bring down the overall level of inflation in future readings. In addition, the labor market remains very “tight” as the number of available workers is scarce, and the number of unfilled jobs is plentiful. Since the unemployment rate is low and wages are high, this should reduce the probability of a severe recession because most consumers still have jobs at relatively high wages. Recall the U.S. economy is primarily service-based (versus a manufacturing economy like China), so growth is highly dependent on consumer spending and low unemployment levels.
Year to date, equity markets have declined due to multiple contraction (versus negative EPS revisions) as interest rates increase, which is also consistent with the second quarter of 2022. After injecting trillions of dollars into the global financial system during 2020-2021, central banks worldwide are now increasing interest rates to fight inflation. As a result, the cost of capital is rising, making selecting high-quality companies that are “self-funding” and profitable increasingly important to future investment returns. At Oliver Luxxe, we strive to find attractively valued businesses that generate strong free cash flows and earn returns above their cost of capital. Firms that have low financial leverage and generate high amounts of free cash flow are typically outperformers in this challenging environment.
